It uses the logic of Progressive Tax Brackets, which is the standard system used in the United States and many other developed nations.
Marginal vs. Effective Tax Rate
One of the most common misconceptions is believing that if you jump into a higher tax bracket, all your money is taxed at that higher rate. This is false.
- Marginal Tax Rate: This is the tax rate applied only to the very last dollar you earned. It is the top bracket you fall into.
- Effective Tax Rate: This is the actual percentage of your total income that goes to the IRS. It is calculated as (Total Tax / Total Income). This number is almost always lower than your marginal rate.
Tax Components Explained
- Gross Income
- Your total pay before any deductions or taxes are taken out.
- Standard Deduction
- A specific dollar amount that reduces the income you're taxed on. The government offers this to ensure not all income is subject to tax.

- These are mandatory payroll taxes in the US to fund Social Security (6.2%) and Medicare (1.45%). They are typically flat rates up to a certain income limit.
- Taxable Income
- Gross Income minus Deductions. This is the actual figure used to calculate your Federal Tax.
How the Progressive Brackets Work
Imagine your income as filling up buckets.
- The first bucket (e.g., up to $11,000) is taxed at 10%.
- Once that's full, income flows to the second bucket (up to $44,725), taxed at 12%.
- Income in the third bucket is taxed at 22%, and so on.
You only pay the higher rate on the money in that specific bucket, not on the money in the lower buckets.
